Understanding a 1031 Tax Exchange

A 1031 tax exchange, also known as a like-kind exchange, is a provision in the U.S. tax code (Section 1031) that allows real estate investors to defer capital gains taxes when selling a property if they reinvest the proceeds in a similar or “like-kind” property. Here’s a simple explanation of how it works:

  1. Sell Property A: The investor sells their current property, known as “Property A,” and realizes a capital gain from the sale.
  2. Identify Replacement Property: Within 45 days of selling Property A, the investor must identify potential replacement properties that they intend to acquire. They can identify up to three properties, regardless of their value.
  3. Purchase Replacement Property: Within 180 days of the sale of Property A, the investor must complete the acquisition of one or more of the identified replacement properties. The replacement property or properties must have a value equal to or greater than the net sale proceeds from Property A.
  4. Tax Deferral: By following these steps, the investor can defer paying capital gains taxes on the profit made from the sale of Property A. The taxes are deferred until a future date when the investor eventually sells the replacement property without reinvesting in another like-kind property.
